How important is credit risk?

Credit risk is the probability of a financial loss resulting from a borrower's failure to repay a loan. Essentially, credit risk refers to the risk that a lender may not receive the owed principal and interest, which results in an interruption of cash flows and increased costs for collection.
Rating systems measure credit risk and differentiate individual credits and groups of credits by the risk they pose. This allows bank management and examiners to monitor changes and trends in risk levels. The process also allows bank management to manage risk to optimize returns.
A credit risk policy is a set of guidelines and procedures for managing and mitigating credit risk. The objectives of a credit risk policy are to protect the creditor's financial interests and to minimize the probability of loss. The policy should be designed to identify, measure, monitor, and control credit risk.
Each lender has its own method for analyzing a borrower's creditworthiness. Most lenders use the five Cs—character, capacity, capital, collateral, and conditions—when analyzing individual or business credit applications.
The higher credit risk a borrower signals may result in the borrower defaulting on their loan and the lender losing money. A lower credit risk can result in a more favorable interest rate for the borrower since the lender feels they will get their money back in full.
Highest credit quality
'AAA' ratings denote the lowest expectation of default risk. They are assigned only in cases of exceptionally strong capacity for payment of financial commitments. This capacity is highly unlikely to be adversely affected by foreseeable events.
A credit score is limited to an individual's credit history and is generated by credit reporting agencies. On the other hand, a credit risk assessment is broader in scope, as it involves a comprehensive analysis of an individual's overall financial capacity to arrive at a decision, including credit scores.
A consumer may fail to make a payment due on a mortgage loan, credit card, line of credit, or other loan. A company is unable to repay asset-secured fixed or floating charge debt. A business or consumer does not pay a trade invoice when due. A business does not pay an employee's earned wages when due.
Character, capital, capacity, and collateral – purpose isn't tied entirely to any one of the four Cs of credit worthiness. If your business is lacking in one of the Cs, it doesn't mean it has a weak purpose, and vice versa.

Although ranges vary depending on the credit scoring model, generally credit scores from 580 to 669 are considered fair; 670 to 739 are considered good; 740 to 799 are considered very good; and 800 and up are considered excellent.
